The Good Character requirement does not apply to children younger than 10 years old and in any case, children born in the UK have an entitlement to register as a British citizen (i.e. good character requirements do not apply to them).
You are wrong. A UK Born child does NOT require a foreign passport to register as British. It is an entitlement to register. There is no rule that states they must wait for 5 years first. The Tier 2 Dependant visa is only needed if you intend to take the child abroad prior to you getting your ILR.
Do note, a child you has not yet acquired British citizenship and does not hold a Tier 2 Dependant visa, is only entitled to free NHS treatment until they are 3 months old. Beyond this you will have to either go private or will need to seek out medical insurance.
