Applying for British passport

I,m British citizen, my wife and 2 children they have ILR and we are from Nepal. Our both of the children were borned in Nepal before I got British passport.
Now, my children they have finished their GCSE in UK and their date of birth is JULY 1997 and FEBRUARY 1999.
Their recent status of visa is : VISA SETTLEMENT TO JOIN PARENT
They entered in UK on 1st October 2012.
Are they eligible to apply for British passport? If yes which form they need to apply?
Do they need to pass life in UK test though they have finished their GCSE from UK?

Your children can progress towards citizenship & acquiring a British passport but do not qualify for passports immediately.

As your children were born abroad (before you naturalised) they have to apply for citizenship.

Child 2, as a minor (under 18) will apply to register as a UK citizen - see form MN1.
You can now apply to register child 2 as you are a BC and your wife is settled and child is settled (with ILR).
Note: registration of a minor born abroad is at Home Secretary's discretion.

Child 1 now an adult (aged over 18) will have to apply in their own right to naturalise as a UK citizen - see form AN.

If not married to a BC themselves, child 1 (as an adult) has to reside in UK for 5 years and have at least 1 year of holding settled status (ILR).
So child 1 could apply in 2017.
Note child 1 will have to provide proof they were physically present in UK 5 years previous to date of their application.

Child 2 can apply now as they have lived in UK for a few years (there is no specific time limit for minors). LITUK & proof of English is not required for those under 18.

Unfortunately, GCSEs are not accepted as proof of English so child 1 (now an adult) will have to satisfy the KOLL requirements when they apply to naturalise. This is:
LITUK test
&
whatever proof of English requirements are in place by 2017.

Once they have been become citizens applying for a first British passport is a separate step, This can be done online or with a form from the Post Office.

I,m trying to Fill up MN1 form for my 2nd child and have been stucked to answer the question of:
Section 1 - Personal Information
1.1 Please indicate the section of the British Nationality Act 1981
under which you would like the application considered. See Chapter
2 of the guide for details.
So what will be answer of above question as I mentioned my details in previous post.

For a minor born abroad as your child was it's section 3(1) of the BNA.

PS In case it's a concern, your children will already qualify as 'Home' students (and pay the 'Home' fee rates) if considering further/higher education, (as they are both already 'settled' in UK & already have at least 3 years of residency in UK).
