Passport directly.

Where was the child born? UK or abroad?

If you had either ILR or British citizenship on the day of the birth of the child, the child is a British citizen otherwise than by descent and can apply for a British passport directly.

Apply directly for a British passport with the child's British birth certificate and proof of your British citizenship (your naturalisation certificate).

No, as long as you apply.
If your wife applies then she accessed public funds against her conditions of stay, if you apply then it is ok as you are not subject to immigration controls.

Applicant’s documents

Send the following:

full birth or adoption certificate (showing both the child’s and parents’ details)
if this applies, any court orders relating to the child (for example that describe parental responsibility or residency arrangements)
If you don’t have parental responsibility, also send the following:

Parents’ documents

For 1 of your parents, send 1 of the following:

full birth or adoption certificate (showing both the child’s and parents’ details)
naturalisation or registration certificate
the non-British passport they had when you were born showing indefinite leave to remain
their immigration reference number to show they had indefinite leave to remain when you were born. This number is also known as a Global Web Form (GWF) or Unique Application Number (UAN) - you can find it on a letter or email from the Home Office. Send a copy or write the number in a signed and dated letter
